Leverage and solvency

Debt to EBIT formula

\[ \dfrac{\text{Financial debt}}{\text{EBIT}} \]

Terms

  • EBIT, period total: Earnings before interest and taxes: operating profit plus other income and expenses such as investment income and currency results. It is the profit available to pay lenders, the state and owners.
  • Financial debt, closing balance: Interest-bearing borrowings, short- and long-term: bank loans, overdrafts, bonds, lease liabilities.

Result

Debt to EBIT is a ratio. Lower is better.

Target

There is no general target; compare with the company’s own history and with peers in the same industry.

Debt to EBIT pitfalls

  • For a period shorter than a year, annualise EBIT first, or the ratio overstates the payback time.
  • Lenders more often use net debt (debt minus cash) over EBITDA; this version is stricter.
